# Pain of breaking inflation will reverberate around the globe

JACKSON HOLE, Wyo. (Reuters) -The message from the world’s top finance chiefs is loud and clear: rampant inflation is here to stay and taming it will take an extraordinary effort, most likely a recession with job losses and shockwaves through emerging markets.

That price is still worth paying, however. Central banks spent decades building their credibility on [inflation fighting skills and losing this battle could shake the foundations of modern monetary policy](https://www.financedigest.com/boes-mann-falling-headline-inflation-high-core-make-policy-difficult.html "BoE’s Mann: Falling headline inflation, high core, make policy difficult").

Regaining and preserving trust requires us to bring [inflation back to target quickly,” European Central Bank](https://www.financedigest.com/boes-bailey-says-rate-setters-can-put-inflation-before-bank-worries.html "BoE’s Bailey says rate-setters can put inflation before bank worries") board member Isabel Schnabel said. The longer inflation stays high, the greater the risk that the [public will lose confidence in our determination and ability to preserve purchasing power.”](https://www.financedigest.com/public-power-corp-rwe-to-build-five-solar-farms-in-greece.html "Public Power Corp, RWE to build five solar farms in Greece")

[Banks should also keep going even if growth suffers and people start to lose their jobs](https://www.financedigest.com/factbox-global-banks-take-axe-to-jobs-as-cost-pressures-mount.html "Factbox-Global banks take axe to jobs as cost pressures mount").

“Even if we enter a recession, we have basically little choice but to continue our policy path,” Schnabel said. “If there were a deanchoring of inflation expectations, the effect on the economy would be even worse.”

Inflation is near double-digit territory in many of the [world’s biggest economies](https://www.financedigest.com/biggest-economy-in-the-world.html "Biggest Economy in the World"), a level not seen in close to a half century. With the notable exception of the United States, a peak is still months away.

The complication is that [central banks](https://www.financedigest.com/governments-and-central-banks-risk-inflation-bank-of-england-has-done-its-bit-now-the-politicians-turn.html "Governments and central banks risk inflation, Bank of England has done its bit, now the politicians’ turn") for the most part appear to have only limited control.

For one, high [energy prices](https://www.financedigest.com/germanys-bakeries-burnt-by-rising-energy-prices.html "Germany’s bakeries burnt by rising energy prices"), a function of Russia’s war in Ukraine, is creating a supply shock on which monetary policy has little effect.

Copious [spending by governments](https://www.financedigest.com/european-governments-spend-half-a-trillion-euros-on-energy-crisis-report.html "European governments spend half a trillion euros on energy crisis – report"), also outside central bank control, exacerbates the problem. One study presented at [Jackson Hole](https://www.financedigest.com/take-five-taking-in-the-vistas-from-jackson-hole.html "Take Five: Taking in the vistas from Jackson Hole") argues that half of U.S. [inflation is fiscally driven and the Fed will fail to control prices](https://www.financedigest.com/euro-zone-inflation-eases-in-feb-but-core-prices-pick-up.html "Euro zone inflation eases in Feb but core prices pick up") without government cooperation.

Lastly, a new [inflation regime may be setting in that will keep upward](https://www.financedigest.com/french-inflation-revised-upwards-in-february-to-7-3-final-figures.html "French inflation revised upwards in February to 7.3% – final figures") pressure on prices for an extended period.

Deglobalisation, the realignment of alliances due to Russia’s war, demographic changes and more expensive production in [emerging markets](https://www.financedigest.com/analysis-after-sanctions-barrage-russias-emerging-market-allies-explore-workarounds.html "Analysis-After sanctions barrage, Russia’s emerging market allies explore workarounds") could all make supply constraints more permanent.

The global economy seems to be on the cusp of a historic change as many of the aggregate supply tailwinds that have kept a lid on [inflation look set to turn](https://www.financedigest.com/how-finance-leaders-can-turn-the-inflation-challenge-into-opportunity.html "How finance leaders can turn the inflation challenge into opportunity") into headwinds,” Agustín Carstens, the head of the Bank of International Settlements, said.

If so, the recent pickup in inflationary pressures may prove to be more persistent,” said Carstens, who heads a group often called the central bank of the [world’s](https://www.financedigest.com/post-crash-banking-regulation-is-transforming-the-world-of-corporate-lending-for-the-better.html "Post-crash banking regulation is transforming the world of corporate lending – for the better") central banks.

All this points to rapid interest [rates hikes](https://www.financedigest.com/uk-economys-unexpected-bounce-spurs-more-boe-rate-hike-talk.html "UK economy’s unexpected bounce spurs more BoE rate hike talk"), led by the Fed with the ECB now trying to catch up, and elevated rates for years to come.

The pain of high U.S. rates will reverberate well beyond the nation’s economy and hit [emerging markets](https://www.financedigest.com/blood-bag-tube-sealer-market-to-witness-excellent-revenue-growth-overview-emerging-trends-and-forecast-by-2028.html "Blood Bag Tube Sealer Market to Witness Excellent Revenue Growth, Overview, Emerging Trends and Forecast by 2028") hard, especially if high rates prove as lasting as Powell now signals.

“For the Fed right now – it is crunch time,” said Peter Blair Henry, a professor and dean emeritus of the New York University Stern School of Business.

The credibility of the last 40 years is on the line, so they are going to bring inflation down no matter what, including if that [means](https://www.financedigest.com/a-digital-first-world-means-investors-should-look-to-digital-due-diligence-first-too.html "A digital-first world means Investors should look to digital due diligence first too") collateral damage in the emerging world.”

Many emerging market countries borrow in [dollars and higher Fed](https://www.financedigest.com/dollar-pauses-for-breath-as-fed-swings-into-focus.html "Dollar pauses for breath as Fed swings into focus") rates hit them on multiple fronts.

It pushes up borrowing [costs and raises debt](https://www.financedigest.com/for-some-european-states-rising-debt-costs-rekindle-2011-crisis-memories.html "For some European states, rising debt costs rekindle 2011 crisis memories") sustainability issues. It also channels liquidity to the U.S. markets, pushing up emerging [market risk](https://www.financedigest.com/bank-of-england-says-it-will-unwind-bond-market-intervention-once-risks-have-subsided.html "Bank of England says it will unwind bond market intervention once risks have subsided") premiums, making borrowing even more difficult.

Lastly, the dollar will keep firming against most currencies, pushing up imported [inflation in emerging markets](https://www.financedigest.com/hungarys-booming-wedding-market-doused-by-soaring-inflation.html "Hungary’s booming wedding market doused by soaring inflation").

Bigger countries like [China and India appear to be well isolated but a host of smaller countries from Turkey](https://www.financedigest.com/swiss-gold-exports-to-china-slow-but-shipments-to-turkey-surge.html "Swiss gold exports to China slow but shipments to Turkey surge") to Argentina are clearly suffering.

We have a number of especially frontier economies, and low income countries that have seen their spreads increased to what we call distress or near distress levels, so 700 basis points to 1000 basis points,” IMF [chief economist](https://www.financedigest.com/ecb-should-raise-rates-at-steady-pace-chief-economist-says.html "ECB should raise rates at steady pace, chief economist says") Pierre-Olivier Gourinchas said.

“There is a large number of countries, it’s about 60% of the low income countries, we have about 20 emerging and frontier economies that are in a situation,” he said. They still have [market access](https://www.financedigest.com/the-npwt-suction-pads-market-to-grow-on-an-effective-and-accessible-note-backed-by-innovation.html "The Npwt Suction Pads Market to grow on an effective and accessible note backed by innovation"), but certainly the borrowing conditions have worsened a lot.

A monitor by S&P Global now considers the funding risk of lenders in [South Africa](https://www.financedigest.com/inmobi-and-coca-cola-win-mma-smarties-south-africa-award-for-beat-can-campaign.html "InMobi and Coca-Cola Win MMA SMARTIES South Africa Award for Beat Can Campaign"), Argentina and Turkey high or very high. It also sees the [credit risk of financial firms](https://www.financedigest.com/some-credit-suisse-at1-bondholders-seek-legal-advice-law-firms.html "Some Credit Suisse AT1 bondholders seek legal advice -law firms") high or extremely high in a host of countries, including China, India, and Indonesia.

There are a few frontier economies like Sri Lanka, Turkey and so on that are going to get hammered if the Fed [hikes rates](https://www.financedigest.com/hopes-of-slowdown-in-rate-hikes-bolster-shares-ahead-of-u-s-gdp.html "Hopes of slowdown in rate hikes bolster shares ahead of U.S. GDP") and rates stay high,” said Eswar Prasad, an economics professor at Cornell University.

A two to three [year horizon will start making things](https://www.financedigest.com/2017-the-year-of-the-internet-of-some-things.html "2017 – The year of the Internet of ‘SOME’ Things") difficult…If it becomes clear the [Fed is going to keep](https://www.financedigest.com/dollar-buoyant-as-robust-u-s-data-keep-fed-hawks-in-control.html "Dollar buoyant as robust U.S. data keep Fed hawks in control") rates high for a long time, the pressures could hit home right away,” Prasad added.
