# Analysis-Inflows into unloved European telecoms signal brighter future

MILAN/LONDON (Reuters) – Investors have poured money back into unloved European telecoms stocks on expectations that costly investments have peaked and that a resurgence in mergers and acquisitions could lead to fatter returns.

The return of inflows could signal a turning point for a sector that as recently as February logged its worst underperformance against the market in more than three decades.

Telecoms’ high debt levels are one factor that deter many [fund managers](https://www.financedigest.com/colnvestor-partners-with-leading-cohort-of-fund-managers-ahead-of-peak-tax-season.html "Colnvestor partners with leading cohort of fund managers ahead of peak tax season"). But growing cash flows and a potential [softening in the European Union’s historically tough stance](https://www.financedigest.com/fca-softens-its-stance-on-regulations-to-help-uk-retailers-through-covid-19.html "FCA softens its stance on regulations to help UK retailers through Covid-19") on mergers in the sector means prospects for these shares look brighter.

Some of the historical headwinds are fading away,” said Luca Finà, head of equity at Generali Insurance Asset Management, which is now selectively overweight in telecoms, having been underweight in 2021 and neutral [last year](https://www.financedigest.com/most-uk-smes-spent-600-hours-over-the-last-year-preparing-for-new-gdpr-legislation.html "Most UK SMEs spent 600 hours over the last year preparing for new GDPR legislation").

The capex cycle is mostly behind us, leading to an improved free cash flow generation, [inflation is leading to price increases](https://www.financedigest.com/global-medical-costs-expected-to-increase-in-2017-despite-lower-rates-of-inflation.html "Global Medical Costs Expected to Increase in 2017 Despite Lower Rates of Inflation") and (there’s) an apparent more favourable stance from regulators on consolidation,” he added.

So far in 2023, [telecom sector](https://www.financedigest.com/telecom-api-market-api-set-to-redefine-telecom-sector-as-telecom-2-0-gets-closer-to-reality.html "Telecom API Market – API Set to Redefine Telecom Sector as Telecom 2.0 Gets Closer to Reality") funds have seen $1.8 billion worth of net inflows, recovering more than 80% of last year’s outflows, data from fund tracker EPFR showed.

Finland, Italy, Norway, Austria, Germany and France rank among the top 10 countries for the [biggest rises in telecoms inflows this year](https://www.financedigest.com/evealed-how-to-watch-this-years-biggest-shows-for-just-0-07p-an-episode.html "Evealed: How to watch this year’s biggest shows for just 0.07p an episode").

Since February’s [record low](https://www.financedigest.com/german-real-yields-fall-to-new-record-lows-on-stagflation-fears.html "German real yields fall to new record lows on stagflation fears") relative to the broader market, the sector has staged a recovery and the STOXX Telecoms index is up 11% year-to-date, having risen as much as 17%. That compares to a 10.7% peak gain for the region-wide [STOXX Europe](https://www.financedigest.com/telecom-italia-tops-europes-stoxx-600-amid-spiking-covid-19-cases.html "Telecom Italia tops Europe’s STOXX 600 amid spiking COVID-19 cases") 600.

### M&A TEST AND PRICING POWER

[Investors are also](https://www.financedigest.com/old-trafford-attracting-not-just-footballers-from-around-the-world-but-also-investors.html "Old Trafford attracting not just footballers from around the world, but also investors") eagerly waiting to hear whether the European Commission will approve the 18.6 billion-euro ($20.47 billion) merger between Orange and MasMovil in Spain. The ruling, expected in September, is seen as a test case that may even prompt sceptics to rethink their negative [view on the industry](https://www.financedigest.com/british-businesses-are-unprepared-for-the-fourth-industrial-revolution-with-just-3-of-employers-viewed-as-leading-edge.html "British businesses are unprepared for the Fourth Industrial Revolution, with just 3% of employers viewed as ‘leading edge’").

“We don’t see much value in the sector. The only opportunity would be market consolidation,” said Ludovic Labal, portfolio [manager of Eric Sturdza Investments’](https://www.financedigest.com/atlas-residential-ip-investment-management-acquire-mediacityukbtr-development.html "Atlas Residential & IP Investment Management acquire MediaCityUKBtR development ") Strategic Europe Quality Fund.

His fund does not invest in telecoms because of concerns about high leverage and [slow growth](https://www.financedigest.com/china-nov-export-growth-slows-but-imports-accelerate.html "China Nov export growth slows but imports accelerate").

Others are already becoming more positive, including the equity research team at Amundi, Europe’s largest [asset manager](https://www.financedigest.com/new-research-content-marketing-underpins-integrated-pr-and-communications-strategies-of-top-200-asset-managers.html "New Research: Content Marketing Underpins Integrated PR and Communications Strategies of Top 200 Asset Managers"), which has recommended an overweight allocation since the second half of 2022.

Luca Corona, Amundi senior telco analyst, said price increases for telecoms services do not appear to have been followed by smaller [players taking the opportunity](https://www.financedigest.com/aluminum-cans-market-tremendous-growth-opportunity-trends-with-key-players.html "Aluminum Cans Market Tremendous Growth, Opportunity, Trends With Key Players") to undercut their larger rivals, as has been seen in the past.

He also [noted that France and Italy are two other markets](https://www.financedigest.com/the-sesame-oil-market-to-grow-on-an-innovatively-cordial-note.html "The Sesame Oil Market To Grow On An Innovatively Cordial Note") that would both benefit from consolidation.

At an enterprise [value of 5.8 times](https://www.financedigest.com/automotive-timing-chain-and-belt-market-to-be-valued-at-us-10-20-bn-by-2027-comprehensive-research-report-by-fmi.html "Automotive Timing Chain and Belt Market to be valued at US$ 10.20 Bn by 2027 – Comprehensive Research Report by FMI") core earnings, European telecoms trade at a 21% discount to their 30-year average valuation, according to Refinitiv Datastream. Relative to the market, they trade at a 31% discount on the same metric.

Telecoms is a highly fragmented industry, with four [players competing in many domestic markets](https://www.financedigest.com/covid-19-diagnostics-market-analysis-and-forecast-to-2030-leading-key-players-are-veredus-laboratories-thermo-fisher-scientific-quidel-perkin-elmer-neuberg-diagnostics-others.html "Covid-19 Diagnostics Market Analysis and Forecast to 2030 | Leading Key Players are: Veredus Laboratories, Thermo Fisher Scientific, Quidel, Perkin Elmer, Neuberg Diagnostics & Others"). Price wars have squeezed margins over the years, just as fixed and mobile networks needed huge investment to [meet booming demand for data](https://www.financedigest.com/thomson-reuters-announces-suite-of-reference-data-capabilities-to-help-financial-industry-meet-mifid-ii-transparency-and-reporting-requirements.html "Thomson Reuters Announces Suite of Reference Data Capabilities to Help Financial Industry Meet MiFID II Transparency and Reporting Requirements").

But the investment cycle is turning. [France’s Orange has completed more than 90% of its fibre rollout and is reducing](https://www.financedigest.com/france-will-a-macron-victory-reduce-tail-risk-in-europe.html "France: Will a Macron victory reduce tail risk in Europe?") capital expenditure. Spain’s Telefonica and Norway’s Telenor have said they are past, or near, peak capex.

That is supporting margins, along with [price hikes](https://www.financedigest.com/mr-kipling-maker-premier-foods-to-stop-price-hikes-this-year.html "Mr Kipling maker Premier Foods to stop price hikes this year") put in place in the face of soaring inflation, which could help gradually change the downbeat narrative.

The sector is no more perceived as a ‘no pricing power’ one,” said Olivier Baduel, director of European equity management at Ofi Invest [Asset](https://www.financedigest.com/its-time-to-address-asset-managements-image-problem.html "It’s time to address asset management’s image problem") Management.

Also on the horizon is a potential windfall from a European Commission consultation, launched in February, on who should foot the bill for [billions of euros of investments](https://www.financedigest.com/volkswagen-boosts-electric-car-investment-in-spain-to-10-billion-euros.html "Volkswagen boosts electric car investment in Spain to 10 billion euros") in Europe’s telecoms network. Operators have lobbied for decades for [leading technology](https://www.financedigest.com/advertys-multi-patented-and-industry-leading-in-game-viewability-technology-brainimpression-now-available-within-oracle-moat.html "Adverty’s Multi-patented and Industry-leading In-game Viewability Technology BrainImpression™ Now Available Within Oracle Moat") companies to contribute to 5G and broadband roll-out.

UBS analyst Polo Tang estimates that could [raise up to 4 billion](https://www.financedigest.com/chinas-didi-raises-4-4-billion-in-upsized-u-s-ipo-sources.html "China’s Didi raises .4 billion in upsized U.S. IPO -sources") euros or ease pressure on capex by optimising network traffic.
